Impairment Test according to HGB and IFRS

Impairment tests of goodwill based on individual “cash-generating units” and other assets in accordance with IAS 36, as well as the valuation of equity investments and assets for commercial law purposes, are among the core, recurring tasks of financial reporting. These processes determine whether carrying amounts remain recoverable or whether impairments must be recognized, with a direct impact on income, equity, and capital market communications.

A clearly defined process for impairment testing provides transparency regarding value potential and risks, reduces audit uncertainties, and ensures consistent presentation in the financial statements and notes.

Let’s work together to determine how your impairment testing can be implemented in a manner that stands up to audit scrutiny.

Why WTS
Impairment tests require a combination of robust planning, consistent valuation logic, and the reliable application of relevant accounting requirements. This is precisely where we come in. WTS helps companies design impairment tests so that the methodology, assumptions, and documentation are internally consistent and stand up to scrutiny even in challenging audit situations. The focus is on practical solutions that are aligned with internal controls while also complying with regulatory requirements.

Our Impairment Test services

Impairment Tests according to IFRS and HGB

We assist you in performing and documenting goodwill impairment tests based on individual “cash-generating units” (IAS 36) and equity investments under commercial law (IDW RS HFA 10). In doing so, we develop or review the underlying valuation and financial models in close collaboration with our Financial Modeling team to ensure a methodologically sound and auditable representation.

Our Focus Areas:

  • Conducting goodwill impairment tests in accordance with IFRS and U.S. GAAP
  • Valuation of equity investments in individual financial statements under the German Commercial Code (HGB), taking into account IDW RS HFA 10 in conjunction with IDW S 1, and comparing the valuation results with the carrying amount of the equity investment
  • Structuring CGU and segment logic
  • Identifying and assessing triggering events
  • Analyzing key value drivers and assumptions, as well as conducting sensitivity analyses
  • Deriving the cost of capital for impairment tests in accordance with IAS 36 and IFRS, as well as equity investments valuations under German commercial law
  • Coordinating with auditors and providing support during the audit process

Structuring & Early Detection

We assist in establishing clear structures for impairment tests and in implementing appropriate mechanisms for the early identification of impairment risks. In doing so, we take into account the company’s existing management logic as well as the results of business valuation and PPA projects to ensure consistent treatment across all valuation events.

Our Focus Areas:

  • Defining appropriate valuation units
  • Developing or refining triggering event concepts
  • Aligning IFRS and HGB (German Commercial Code) logic

Process of a Goodwill Impairment Test in Accordance with IAS 36

Once the CGU structure has been determined, the impairment test generally follows this procedure:

Lupe

Step 1

Obtaining Relevant Evaluation Data

A discounted cash flow (DCF) analysis is typically used to determine the recoverable amount. Most companies already have at least part of the necessary business plan in place. Alternatively, we can assist you in developing your business plan, extending a one-year budget over a longer time horizon, or expanding a profit-and-loss statement plan to include the balance sheet and cash flow statement. We are also happy to review the plausibility of your planning for you. In addition, we determine the required capitalization rate (WACC) for discounting based on a peer group.

Vier Puzzleteile

Step 2

Determination of Book Value

The carrying amount of a CGU consists of the carrying amounts of assets and, in some cases, liabilities that can be allocated to the CGU and are expected to generate future cash inflows. As part of the goodwill impairment test, these assets also include the goodwill that is allocated to the respective CGU. We have many years of experience in preparing impairment tests and would be happy to assist you in identifying and allocating balance sheet items to the carrying amount, as well as in determining goodwill.

Step 3

Calculation of the recoverable amount

The recoverable amount of the CGUs is the higher of fair value less costs to sell and value in use. The recoverable amount is generally determined using the discounted cash flow method.

Step 4

Determination of Impairment

The recoverable amount is compared to the carrying amount of the respective CGU (including goodwill). If the recoverable amount is less than the carrying amount of the CGU, the carrying amount must be reduced to the recoverable amount. This reduction constitutes an impairment loss.

Step 5

Final Documentation of the Results

In conjunction with conducting the impairment test, we will prepare appropriate documentation for you that meets the requirements of your auditor.

Frequently Asked Questions About Impairment Tests

What is an impairment test according to IFRS and HGB?

An impairment test determines whether the carrying amount of an asset is still supported by its economic value. Under IFRS, this test is often referred to as an impairment test and is performed in accordance with IAS 36 in particular. Under the German Commercial Code (HGB), the impairment test is conducted in connection with the assessment of whether an extraordinary write-down of an equity investment is necessary. The goal is to recognize impairment losses in a timely manner in the annual or consolidated financial statements.

When is an impairment test required under IFRS?

An impairment test under IFRS is required if there are indications of impairment (“impairment trigger”). Such indications may include declining revenues, changes in market conditions, increased cost of capital, technological changes, or deteriorating business plans. Under IFRS, an annual impairment test is generally required for goodwill, intangible assets with indefinite useful lives, and intangible assets not yet ready for use.

How does an impairment test under IAS 36 work?

In an impairment test under IAS 36, the carrying amount of an asset or a cash-generating unit is compared to its recoverable amount. The recoverable amount is the higher of the asset’s value in use and its fair value less costs to sell. If the carrying amount exceeds the recoverable amount, an impairment loss must be recognized. The impairment test under IFRS is therefore heavily based on financial projections, cash flows, discount rates, and assumptions regarding long-term trends.

How does the impairment test under the German Commercial Code (HGB) differ from the impairment test under IFRS?

The impairment test under the German Commercial Code (HGB) differs from the IFRS impairment test primarily in terms of its objective, methodology, and valuation criteria. Under the HGB, an investment is generally treated as a single asset when assessing whether there is an impairment expected to be of a lasting nature and whether an unplanned write-down is required. In contrast, in the goodwill impairment test under IAS 36, goodwill is allocated to a cash-generating unit (CGU). The carrying amount of the CGU, including goodwill, is then compared to its recoverable amount. As a result, the IFRS impairment test is generally more cash flow-, planning-, and model-based.

What factors influence an impairment test?

An impairment test is influenced by financial, operational, and market-related factors. Key factors include revenue and earnings forecasts, margin trends, capital expenditures, working capital, growth assumptions, the discount rate, market risks, and industry-specific developments. In a goodwill impairment test, the allocation to cash-generating units, synergy assumptions, and long-term planning parameters also play a central role.
